I have made a custom flag for my zone: CBCC Siege of Avalon. It is a Chalice, which is one of the main items that you need to retrieve in the game. However, when the .lvz file is loaded the flag.bm2 only shows up as about 2 or 3 pixal by 30 pixal image, whenit is supposed to be 30x30. Was I supposed to rotate it with the ship rotator?
What is the proper method of creating costum flags, powerballs and so on?

you need to tile the image to make it an animation, even if you don't want an animation (just leave all the frames the same). Attach the image here if you want us to check that it's done right.
